Convexity measures how a loan’s or security’s duration changes as yields change (the second derivative of price with respect to yield). Most loans have positive convexity. Mortgages and other loans with prepayment options often have negative convexity: when rates fall, borrowers prepay, limiting price gains; when rates rise, prepayments slow and prices fall faster. Convexity matters when pricing mortgage loans.
